M03 · Problem 2 ★★ Check

Binary Kelly and its growth rate

(a) Derive f∗=p−q/bf^* = p - q/b by maximising g(f)=pln⁡(1+bf)+qln⁡(1−f)g(f) = p\ln(1+bf) + q\ln(1-f), and derive the closed form (3.6) for g(f∗)g(f^*). (b) Compute f∗f^* and g(f∗)g(f^*) for (i) p=0.6p = 0.6, b=1b = 1; (ii) p=0.3p = 0.3, b=3b = 3. Which bet would you rather be offered repeatedly, and why is "the bigger edge per unit staked" not the right criterion?
