Markets: A Rigorous Course

M14 · Problem 2 ★★★

Zero-beta portfolios

(a) Show that the covariance of two frontier portfolios with means m1,m2m_1, m_2 is (Am1m2−B(m1+m2)+C)/D(Am_1m_2 - B(m_1 + m_2) + C)/D. (b) For a frontier portfolio pp with mean mp≠B/Am_p \ne B/A, find the mean mzm_z of the frontier portfolio uncorrelated with it. (c) Show that if pp is the tangency portfolio for risk-free rate rfr_f, then mz=rfm_z = r_f. Interpret geometrically.
